4wd indicator always on

2006 TJ with NP231. I have swapped out the indicator switch and the light still stays on. whether the unit is installed in 2wd, or plugged in but hanging outside the transfer case the light stays on....

I was planning on putting a 2" body lift on but everyone seems to say how horrible or dangerous anything more then 1.25 is. Why? It just doesn't make sense that .75" will all of a sudden be unsafe.
