Exclamation Grinding Noise + 4HI Won't Disengage

The other day my 04 TJ started making a grinding noise when hitting bumps of drops in the road. It progressively got worse and started doing it most of the time. I put it up on jacks and couldn't find anything wrong with steering or suspension. I jacked up the rear end, put it in two hi and tried to spin the rear wheels a little to see if they were making any unusual noise. The jeep started to roll forward a bit. I double checked and it was still in 4Hi. I lowered it, checked the transfer case and it was almost bone dry. What little tranny fluid was still in there was black as it drained out. Filled it back up and the noise stopped for a few miles but then it started up again. Now its not as bad as it was but still pretty bad. I know there's a problem with the transfer case but was thinking it could be something else too since 4Hi won't properly disengage. Should I just get a new transfer case from the junk yard or is there something else I should try first?
